Should I have mutual funds and ETFs?
Both mutual funds and ETFs can be smart investment choices, and many investors may choose both. However, there are some clear reasons why mutual funds may be the better choice for an investor's goals and strategy, such as those that want periodic investment or a wide variety of fund options.
Both mutual funds and ETFs can be smart investment choices, and many investors may choose both. However, there are some clear reasons why mutual funds may be the better choice for an investor's goals and strategy, such as those that want periodic investment or a wide variety of fund options.
ETFs often generate fewer capital gains for investors than mutual funds. This is partly because so many of them are passively managed and don't change their holdings that often.
The choice comes down to what you value most. If you prefer the flexibility of trading intraday and favor lower expense ratios in most instances, go with ETFs. If you worry about the impact of commissions and spreads, go with mutual funds.
Realistically, it comes down to preference and what you're doing. ETFs can be used by traders to take advantage of price movements throughout the day. If you don't plan to trade throughout the day, a mutual fund might work better if you choose one with lower costs.
ETFs are subject to market fluctuation and the risks of their underlying investments. ETFs are subject to management fees and other expenses.
You expose your portfolio to much higher risk with sector ETFs, so you should use them sparingly, but investing 5% to 10% of your total portfolio assets may be appropriate. If you want to be highly conservative, don't use these at all.
An ETF can stray from its intended benchmarks for several reasons. For instance, if the fund manager needs to swap out assets in the fund or make other changes, the ETF may not exactly reflect the holdings of the index. As a result, the performance of the ETF may deviate from the performance of the index.
Smallcap funds rewarded investors with a 37 percent returns on average in 2023, midcap funds with 32 percent, while largecap funds delivered 20 percent returns on average. On that note, here are the five things that had the most impact on your MF investments in 2023.
ETF | Assets under management | Expense ratio |
---|---|---|
Invesco QQQ Trust (ticker: QQQ) | $244 billion | 0.2% |
VanEck Semiconductor ETF (SMH) | $14 billion | 0.35% |
Consumer Discretionary Select Sector SPDR Fund (XLY) | $19 billion | 0.09% |
Global X Uranium ETF (URA) | $3 billion | 0.69% |
Is it smart to only invest in ETFs?
If you don't want to put a lot of effort into managing your investments, then S&P 500 ETFs are a good solution. But if you're willing to do the work, then you might do even better in the long run with a portfolio of hand-picked stocks (although, the odds are against you).
Experts agree that for most personal investors, a portfolio comprising 5 to 10 ETFs is perfect in terms of diversification.
While there is no precise answer for the number of funds one should hold in a portfolio, 8 funds (+/-2) across asset classes may be considered optimal depending on the financial objectives and goals of the investor. Further, higher allocation of portfolio to the right fund is of crucial importance.
ETFs typically have lower expense ratios compared to mutual funds because they're more passively managed. They disclose their holdings daily, allowing investors to see the underlying assets and make informed investment decisions.
The administrative costs of managing ETFs are commonly lower than those for mutual funds. ETFs keep their administrative and operational expenses down through market-based trading. Because ETFs are bought and sold on the open market, the sale of shares from one investor to another does not affect the fund.
ETFs don't often have large fees that are associated with some mutual funds. But because ETFs are traded like stocks, you typically pay a commission to buy and sell them. Although there are some commission-free ETFs in the market, they might have higher expense ratios to recover expenses lost from being fee-free.
Liquidation of ETFs is strictly regulated; when an ETF closes, any remaining shareholders will receive a payout based on what they had invested in the ETF. Receiving an ETF payout can be a taxable event.
In terms of safety, neither the mutual fund nor the ETF is safer than the other due to its structure. Safety is determined by what the fund itself owns. Stocks are usually riskier than bonds, and corporate bonds come with somewhat more risk than U.S. government bonds.
In fact, 47% of all such funds have closed down, compared with a closure rate of 28% for nonleveraged, noninverse ETFs. "Leveraged and inverse funds generally aren't meant to be held for longer than a day, and some types of leveraged and inverse ETFs tend to lose the majority of their value over time," Emily says.
$1,000 at 0.01 percent APY will only be $1,001 at the end of 10 years. But $1,000 at 5 percent APY will be $1,629 after 10 years.
What is the 4% rule for ETF?
It's relatively simple: You add up all of your investments, and withdraw 4% of that total during your first year of retirement. In subsequent years, you adjust the dollar amount you withdraw to account for inflation.
If your aim is to generate a monthly income of $3,000 from your investments, understanding your anticipated average return is essential. Let's imagine that you achieve a reasonable average annual return rate of 10%. In this scenario, an investment total of $360,000 would be required.
These ETFs amplify market movements and can lead to substantial losses if they do not perform as expected. In short, they are riskier and may not be suitable for long-term investors. Many of the risks listed above can be amplified by leveraged and inverse ETFs.
Leveraged ETF prices tend to decay over time, and triple leverage will tend to decay at a faster rate than 2x leverage. As a result, they can tend toward zero.
Because of their wide array of holdings, ETFs provide the benefits of diversification, including lower risk and less volatility, which often makes a fund safer to own than an individual stock.
